There is a retired blacksmith in the suburb. Talk to him with the strange sword in your inventory or equiped (I had it equiped) and he will ask you items to craft it.

If you have more than 100 you lose 20 sanity, if you reach 0 sanity you trigger the bad ending

I don't know why, but when you walk through the town the game uses the CPU a lot, therefore you can be easily limited by the CPU on those cases. If this becomes too problematic to you I would suggest teleporting between locations using the menu.
