Best swords: ebonite augmented with a gem (rhodonit, jade, tennloite)
best bows and daggers: trollbone (but more HP with Voxdeorum's bow)
augment weapons by sharpening them with whetstone and adding gems - you can't sharpen ebonite and trollbone weapons
you can augment bows by adding silver arrows
augment by using the item menu

Well, my guess is that they're random - I found an axe for Tia which is the most powerful. Anyway, chieftain's axe is very powerful - just sharpen it.

that's the opposite:
item ---> weapons ---> [choose the weapon] ---> upgrade ----> simple whetstone
anyway, you can't augment/upgrade an "equiped" weapon/armor - you have to "unequip" it and choose it from your items menu
Is Kate's quest bugged? I don't see it in the quest tracker after helping find the ring, and she and the innkeeper spawn upstairs at midnight but promptly walk away from eachother without dialogue.

Because there's no quest after MC found her ring. I guess that you just began to play the game. In my opinion, your priority is ensuring you have a place to sleep at night after the baron confiscates your house key. If you want to know how to get any girl in the game, just check out the walkthrough.
PS: Kate is a bard maid. The way to get to know her is just like your buddy's doing by giving her tips when you have a drink with your buddy. If you're strong enough, you can even protect her which your buddy wouldn't dare to do when other patrons want to molest her.
